Economic substance in the UAE no longer means filing an ESR report. The Economic Substance Regulations were cancelled for financial years ending after 31 December 2022, but two substance tests still decide your tax result: the "adequate substance" condition a free zone company must meet to keep the 0% corporate tax rate, and the place-of-management test your home tax authority applies to your UAE company.
Many articles online, including an earlier version of this one, still describe ESR as live. Everything below was checked on 16 October 2026.
- ESR reporting was cancelled for financial years ending after 31 December 2022 by Cabinet Decision No. 98 of 2024.
- Obligations for 2019 to 2022 remain, including answering regulator requests.
- To keep the 0% rate, a free zone company must maintain adequate substance in the free zone.
- Your home tax authority can still test place of effective management, permanent establishment and controlled foreign company rules.
- A virtual office rarely meets the test, and a nominee director who only signs does not count.
Are the UAE Economic Substance Regulations still in force?
No, not for any current year. The Ministry of Finance announced on 14 October 2024 that Cabinet Decision No. 98 of 2024 cancels economic substance reporting for financial years ending after 31 December 2022. Companies no longer file the annual notification or the ESR report for those years. The Ministry's ESR page lists the decision among the ESR legislation.
Two details matter if you held a UAE company before 2023:
- The old obligations stay alive for 2019 to 2022. Law firm Clyde & Co reports that licensees must still answer information requests and pay penalties imposed for those years.
- Penalties for later years are abolished, and any already paid are to be refunded by the Federal Tax Authority (FTA), according to the same briefing.
The AED 50,000 and AED 400,000 penalties quoted in older posts, and the nine "Relevant Activities" that triggered reporting, belong to that closed regime. We could not open the text of Cabinet Decision 98 itself, so the effects above rest on the Ministry's announcement as published by the state news agency WAM and on Clyde & Co. The Ministry tied the change to corporate tax: the substance idea moved into the tax law.
Qualifying Free Zone Person: the substance test that sets your tax rate
A free zone company pays 0% only on qualifying income, and only if it is a Qualifying Free Zone Person (QFZP). Article 18 of Federal Decree-Law No. 47 of 2022 lists the conditions, and the first one is that the company maintains adequate substance in the State. The rates, the AED 375,000 band and the other conditions are in our guide to UAE corporate tax in 2026. This section covers only the substance condition.

Article 8 of Cabinet Decision No. 100 of 2023 spells it out. For each qualifying activity the company must:
- carry out its core income-generating activities in the free zone (or in a Designated Zone for distribution),
- have adequate assets there,
- have an adequate number of qualified full-time employees there, and
- incur an adequate amount of operating expenditure there.
The FTA's Free Zone Persons guide (May 2024) defines core income-generating activities as the value-adding activities that produce the revenue. Routine work that does not directly drive sales, such as delivery runs, can happen outside the free zone. The guide sets no minimum headcount, office size or budget. "Adequate" is judged case by case against the nature and size of the business, and the same employee can't be counted twice for different core activities.
The guide's own examples show how this works in practice:
- A regional headquarters whose senior managers run the region from the free zone office meets the test (Example 24).
- A free zone fund manager whose investment decisions are taken by a parent abroad does not (Example 22).
- A holding company with a small free zone office and no employees can still pass, if the board really takes the investment decisions there and the minutes show it (Example 25).
Fail any condition at any point in a tax period and you lose QFZP status for that period. Ministerial Decision No. 229 of 2025, which replaced Ministerial Decision No. 265 of 2023, adds that the loss then lasts for the four tax periods after it. It also adds two conditions: non-qualifying revenue within the de minimis limit (the lower of 5% of revenue or AED 5 million) and audited financial statements.
Outsourcing core activities
An outsourced core activity still counts as yours only if all of these hold (Article 8(2) and the FTA guide):
- the provider performs the activity in the same free zone (or Designated Zone for distribution),
- you can monitor, control and show adequate supervision of it, for example through contracts that say how you supervise, confirmed by how the parties actually behave, and
- the provider has enough employees, spend and assets of its own, with no double counting across several clients.
One exception: research and development for qualifying intellectual property can go to any person in the UAE, or to an unrelated person abroad, with the same supervision. Outsource to a provider outside the free zone, or without real supervision, and the activity stops counting as yours.
Economic substance requirements at home: where your company is really resident
The UAE test decides your UAE rate. It does not stop Prague, Berlin or Amsterdam from asking where the company is run, and three rules let them. Details differ by country, so have a local adviser check your own case.
Place of effective management
Under the OECD Model Tax Convention, the commentary defines the place of effective management as the place where key management and commercial decisions needed to run the business as a whole are in substance made. A company has only one at a time. Since the 2017 update, Article 4(3) lets the two countries settle a dual-resident company by agreement, looking at the place of effective management, the place of incorporation and other factors.
The UAE applies the same idea to foreign companies run from the UAE. The FTA's tax residency guide (October 2024) says key decisions include setting strategy, deciding major transactions, appointing senior executives and declaring dividends. Rubber-stamping decisions made elsewhere, or keeping the share register, does not count. The risk runs the other way too: a UAE company whose owner makes those decisions from Europe can be argued to be resident there as well. Our note on the UAE tax residency rules covers the personal side.
Permanent establishment
Even if the company stays UAE-resident, its activity in Europe can create a taxable presence there. Under Article 5(5) of the OECD model, a person who habitually concludes contracts, or plays the principal role in concluding them, for the enterprise in another state can make that enterprise a permanent establishment. The owner who signs client contracts from a flat in Brno is the textbook case, covered in permanent establishment risk when running European clients from a UAE company.
Controlled foreign company rules
EU member states must tax certain undistributed profits of low-taxed foreign subsidiaries. Article 7 of Directive (EU) 2016/1164 (ATAD) applies where the taxpayer, alone or with associated enterprises, holds more than 50% of the votes, capital or profit rights, and the foreign tax paid is lower than the gap against home-country tax. States then tax passive income (interest, royalties, dividends and similar) or profits from non-genuine arrangements. The passive-income route does not apply where the company carries on a substantive economic activity supported by staff, equipment, assets and premises.
That wording is why UAE substance matters in Europe. Germany shows the shape: section 8(5) of the Foreign Tax Act (AStG) treats income as low-taxed when its tax burden is under 15%, and a UAE company at 0% or 9% sits below that line. Active trading and service income is carved out under conditions, and those conditions are where staff, premises and independent operation get tested. What counts as substance and what doesn't
The "Counts?" column is our reading of the FTA and OECD tests above, not an official ruling on any specific setup.
| Setup | Counts? | Why |
|---|---|---|
| Virtual office or flexi-desk, no staff using it | Rarely enough | The QFZP test asks for assets, qualified full-time employees and operating spend for each core activity. A mailing address supplies none of them. The FTA sets no minimum, so the facts decide. |
| Nominee director who signs what others decide | No | The FTA residency guide excludes formal approval or mere implementation of decisions made by others. The company can still be resident where the real decision-maker sits. |
| Board of a holding company deciding in the free zone, with minutes | Can count | FTA Example 25: decision-making is the core activity for a holding company, even with no employees. |
| Parent abroad makes the decisions, UAE staff execute | No | FTA Example 22: the key decisions are not taken in the free zone. |
| Core activity outsourced to a provider in the same free zone, with supervision | Counts | Treated as your own if you can show adequate supervision and the provider has its own people and assets. |
| Core activity outsourced outside the free zone or abroad | No | Article 8(2) allows outsourcing only within the free zone (or Designated Zone), except R&D for qualifying IP. |
| Owner in Europe signs contracts and runs the company | Home-country risk | Place of effective management and permanent establishment tests look at where decisions and contracts happen. |
What a UAE company that holds up looks like
There is no pass mark, only facts that point the same way. A genuinely UAE-run structure usually has:
- Directors who live in the UAE and take the key decisions there, with dated minutes and a record of where each meeting happened.
- A lease or serviced office matched to the staff who use it, rather than the cheapest registered address.
- Full-time employees on UAE visas whose job descriptions match the core income-generating activities.
- Operating costs (payroll, rent, suppliers) paid from a UAE account and visible in the accounts.
- Contracts negotiated and signed by people in the UAE.
- Written supervision terms for anything outsourced.
The cost of this varies by free zone, activity and headcount. Licence and visa prices are in our Dubai free zone setup guide. Banks look at the same facts, so a company with a lease, payroll and local contracts has an easier time with corporate banking. If the owner is the decision-maker, the move to the UAE is part of the substance. If you plan to run the company from Europe, a UAE entity probably isn't the right tool, and business consulting is where that conversation starts.
Common questions
Do I still need to file an ESR report in the UAE?
Not for financial years ending after 31 December 2022. Cabinet Decision No. 98 of 2024 cancelled the notification and report requirements and the related penalties for those years. Obligations for 2019 to 2022 remain, including answering regulator requests.
What is the economic substance test for a free zone company now?
It is the adequate substance condition for Qualifying Free Zone Person status. The company must perform its core income-generating activities in the free zone, with adequate assets, qualified full-time employees and operating expenditure there. Fail it and the company pays the standard rates on all its income for that period.
Is a virtual office or flexi-desk enough for economic substance?
Usually not for a company claiming the 0% rate. The FTA sets no fixed minimum, but it asks for adequate assets, staff and spending tied to each core activity, and a registered address provides none of them. The one documented exception is a holding company whose board genuinely decides in the free zone.
Can I outsource my core activities to a related company in the UAE?
Yes, if the related company works in the same free zone, has its own staff and assets, and you can show you supervise the work. Outsourcing to a provider in another zone, or without real supervision, means the activity no longer counts as yours.
Does UAE economic substance protect me from my home country's tax authority?
No. Your home country tests where the company is managed, whether you create a permanent establishment there, and whether controlled foreign company rules apply. Real UAE substance helps on all three, but it can't replace where you yourself decide and sign.
